It’s used to encrypt sensitive data, e.g. user passwords and potentially payment information.

Primary Varien_Crypt uses the php mcrypt functionality, and Mage_Core_Model_Encryption uses Varien_Crypt to encrypt/decrypt sensitive data like CC-information.
Usually php is compiled together with the mcrypt library.

Thanks all!

So does it mean that I can actually ignore it if I only allow paypal for payment?

Are there any other features rely on this library other than cc info encryption?

I would install the libmcrypt library.
The Mage_Core_Model_Encryption (based on Zend_Crypt) needs the library, and to make sure your installation works as exepected you should install/activate this php module.
